What Is Impermanent Loss in DeFi? A Clear Liquidity-Pool Guide

Quick answer: Impermanent loss is the difference between holding two assets in a liquidity pool and holding them separately, measured while the pool position remains active. Fees and incentives can offset the difference, but they do not guarantee a profit or remove smart-contract and market risks.

Liquidity providers earn a share of trading fees by depositing assets into a pool. The pool rebalances as traders buy one asset and sell the other, changing the provider’s asset mix.

Why the loss is called impermanent

If relative prices return to the starting relationship before withdrawal, the divergence can shrink. If the provider exits while the prices remain different, the loss compared with simply holding becomes realised. The term does not mean the position is safe.

What increases the risk?

  • Large price divergence between the two assets.
  • Volatile or thinly traded pairs.
  • Low fee income relative to the price movement.
  • Smart-contract, oracle or platform risk.
  • Incentive rewards paid in a falling token.

How to think about a pool

Compare expected fees and rewards with the volatility of both assets. Understand the pool formula, withdrawal process and whether the protocol has audits or admin controls. A high annualised yield is not a promise and may reflect temporary incentives.
